Your friend is Indonesian, regardless of the province he was born or previously lived in. As an Indonesian he HAS to have a KTP or he cannot rent, buy or lease let alone go to school or get married or make an official document. He cannot hire a motor bike, sign a lease or buy a travel ticket without an Identity document (KTP).
Now, you say he rents a shop in the market... I assume Kuta or Legian... he HAS to have a KTP for the local area (banjar or district) that he lives in, regardless of where in Indonesia he was born. If he wants to get this KTP he simply goes to the local head man (camat or kantor lurah in some cases) and applies and pays about 10,000 to 20,000 rp... then he has his KTP (or Identity document). If he has his own business, he will have some form of records... that will suffice as the letter from his employer. The Indonesian passport is now around 300,000 I am told.. and can take from 1 to 5 days to get. Everyone in Indonesia knows someone who can help with something, and a passport is no exception. There will be someone living within 200 meters of his shop who "has a friend in Immigration". Earlier posters have already told you the rest of the scenario.
